To enhance the level of convergence with International Accounting Standards, Taiwan’s Financial Accounting revised SFAS No.10” The Accounting for Invntory” in accordance with IAS 2 in November 2007. Before the revision, the inventory valuation loss usually belongs to non-operating income. The Revised Taiwan’s SFAS No.10 asks reclassification of the inventory valuation loss from non-operating item to the cost of goods sold. Prior literatures indicate that the components of earnings have different persistence; usually operating income is more persistence than non-operating income. Therefore, our first objective is to discuss the effect of future earnings about the reclassification of the inventory valuation loss, and then to examine whether or not the investor misprice the loss of inventory valuation.
For a sample of applying cross-sectional data of firms listed on the Taiwan Stock Exchange (TSE) from 2001 to 2006, the empirical results show that the earnings persistence of inventory valuation loss is lower than earnings persistence of operating income, and don’t show that the operating income has different earnings predictability before and after revised. The empirical results show that investor misprice the persistence of inventory valuation loss in the whole sample. We also analysis the impact of industry, though in electronics indrstry, investor does not misprice the persistenc of inventory loss, but mispricing the persistence of inventory loss in non-electronics industry.
